Why inventory valuation matters

FIFO: First In First Out

FIFO assumes the oldest stock is sold first, leaving newer (typically costlier) units on the balance sheet. In an inflationary economy like India, FIFO inflates closing stock value and reported profit, which can mean higher income tax. However, it tracks closely with physical flow for perishables, electronics, and fashion goods. FIFO is fully permitted under Ind AS and is the most common choice for Indian SMEs.

LIFO is not allowed under Ind AS

LIFO (Last In First Out) assumes the newest stock is sold first, reducing taxable profit during inflation. However, Ind AS 2 and AS 2 (Revised) explicitly prohibit LIFO in India, mirroring IFRS. Even though LIFO is permitted under US GAAP, Indian companies cannot use it for statutory reporting or income tax computation. Mentioning LIFO in your books will trigger audit objections, so do not consider it as a valid option.

Weighted Average Cost method

The Weighted Average method recalculates a blended cost per unit after every purchase, smoothing out price fluctuations. It is ideal for businesses dealing in fungible commodities like grains, chemicals, fasteners, or raw materials where individual units are indistinguishable. Weighted average reduces the swings in COGS that FIFO can create when prices spike, making profit reporting more stable. It is fully Ind AS compliant and widely accepted by Indian tax authorities.
